Saudi Arabia shocked the world last fall in breaking from its traditional mold of keeping oil production artificially low to prop up oil prices. Instead, the Saudis and other OPEC nations voted to keep oil output steady even in the face of a global supply surplus, a move seemingly designed to respond to the threat that the Saudis see from rising output from non-OPEC producers — from U.S. shale plays to Russia’s Arctic to Brazil’s deep offshore waters.
The idea behind the Saudis’ gambit was simple — to avoid ceding their market share while observing how low North American and other producers would go before the price of oil was no longer right for them to keep pursuing higher-cost projects.
If the latest earnings and outlook announcements by oil giants like Royal Dutch Shell are any indication, the Saudis’ strategy is starting to work. The oil giant announced fourth-quarter profits of $4 billion (double what they were at the same time the previous year, but still less than analysts had expected). But the company also said that it would actually have to delay or outright cancel $15 billion in spending on 40 projects over the next three years. Among the changes in plans are delays in two phases of its Carmon Creek project in Canada’s oil sands, as well as a slowdown in new deepwater drilling.
Shell is far from unique. It’s just one of a host of other companies that have scaled back their near-term spending plans, as this chart of oil companies’ capital budgets for 2015 shows. Virtually all companies are cutting back to some extent — decisions that analysts say are driven by the global surplus of supply.
“Saudi Arabia signaled that it is abdicating its role as the swing producer in the global oil market, and it’s instead going to be very hard-line about protecting its own market share,” said Pavel Molchanov, an analyst at Raymond James & Associates. “These austerity measures across the global oil industry are what needs to happen to rebalance the market.”
Molchanov suggested that in the near term companies generally are shelving projects such as onshore oil drilling that are easy to shut down and then re-ramp up in spur-of-the-moment responses to oil price changes. More-ambitious, decade-or-longer-scale projects such as deepwater drilling or oil sands mining are tougher to postpone once they’re already underway, but some of these projects that haven’t gotten underway may get significantly delayed or canceled entirely if the long-term oil price outlook grows dimmer.
It’s unclear how long companies will keep cutting back. Since the market is tight — the oil supply surplus is a tiny fraction of all the oil on the market — any sort of uptick in demand or supply disruption could have an outsized impact and bring everything back into tighter balance. That could explain why Shell insists it’s not over-reacting to lower oil prices.
“It is very important not to get into a ‘slash and burn’ mentality, but I want to have a very measured approach,” CEO Ben van Beurden said in an earnings call with reporters.
But the Saudis are hoping that lower prices brought on by the supply surplus will eventually have a broader impact on the U.S. shale boom and discourage relatively high-cost investments in the Russian Arctic, the Canadian oil sands and Brazil’s deep offshore waters. While those latter three are long-term projects that rely on long-term oil prices, companies still tend to pay a lot of attention to what’s happening now. And Saudi Arabia can afford to wait. Even though prices have tumbled, Saudi Arabia has a large treasure chest of savings from past years and some of the world’s lowest production costs.
To be sure, Shell isn’t cutting back across the board. For instance, Shell still wants to explore for oil and natural gas in Arctic waters off the Alaskan coast, and the company hopes that U.S. regulators will sign off on the needed permits in 2015. To some extent, this isn’t a surprise: Even though a combination of administrative delays and legal wrangling in recent years has repeatedly delayed the company’s plans, Shell has already invested about $6 billion toward its Arctic ambitions. The company clearly sees the Arctic as a valuable potential addition to its proven reserves.
But the lesson here is simple. The Saudis’ paradigm-changing strategy is having an impact in the here and now. What’s still unclear is what that means in the long term.

Neither risk of an oil spill nor global climate change nor the falling price of oil will keep Shell from exploiting the Arctic’s oil.
After suspending its Arctic program for years following the grounding of one of its drilling rigs, the company announcedThursday that it plans to start drilling this summer in Alaska’s Chukchi Sea.
“Will we go ahead?” CEO Ben van Beurden said during the company’s fourth quarter results conference. “Yes if we can. I’d be so disappointed if we wouldn’t.”
It’s a perplexing decision. For one thing, Arctic drilling is an inherently risky activity, and Shell has a poor track record of getting it right. And even when it is done right, says Mackenzie Funk, who reported an in-depth e-book on the company’s 2012 Arctic fiasco, it’s incredibly expensive. “Simply the practicality of getting giant rigs up there, the practicality of getting oil from that far away from the rest of us to market is a huge, huge undertaking,” Funk recently told Salon.
“We will only do this if we feel that we can do it responsibly,” van Beurden told the BBC

Oil exploration and production is a long-term enterprise so it is encouraging that Shell chief executive Ben van Beurden is not hitting the panic button.
The group’s market value of £139billion makes it the biggest beast on the FTSE 100 by a long chalk. In that context, and with its strong cash flows, the asset disposals and the proposed cuts in capital spending of $15billion (£9.9billion) over three years are relatively modest.
In pressing on with capital expenditure, despite the fall in the oil price by 60 per cent over the last year, Shell looks to be counting on energy prices bouncing back. It is an interesting assumption because there is a prevailing view that there has been a mispricing of oil for a lengthy time because of a glut of supplies.
It is fairly remarkable that despite the worsening conflict between Russia and Ukraine, allied bombing raids on Islamic State in Northern Iraq and chaos in Libya there is still plenty of oil to go around. The financial speculation that has driven prices higher has been removed from the market.
What is perhaps most surprising is Shell’s determination to press ahead with Arctic drilling despite all the flak it has taken from green activists and North American environmental enforcers.
Van Beurden recognises that Arctic exploration is not easy and calmly notes it ‘divides society’ but is keeping the option open.
The company has spent some $1billion on preparing its drilling in Alaska’s Chukchi Sea and is spending several hundred million dollars keeping the prospect alive despite the huge obstacles.
The determination with which it is approaching something so difficult and costly, when market prices are at a low ebb, suggests that it regards the Arctic as one of the world’s great unexploited energy assets. It is much the same thinking that led Bob Dudley to get into bed with the Russian national oil firm Rosneft, in the belief BP would have the first crack of extracting oil from the Russian Arctic.
The market clearly wasn’t too impressed with Shell’s final quarter results. But it can hardly be surprised that earnings came in below forecasts.
The bigger concern might be that it is over-optimistic on future oil prices and it may have to retrench in 2015 potentially placing dividend payments that totalled $12.2billion last year in jeopardy.
Shell, no doubt, also is keeping close tabs on what its beaten-up rival BP is up to. Over the decades the two London quoted oil giants have gingerly circled each other looking for a moment to pounce with a takeover offer. Shell is without doubt in a far better place now despite persisting problems in Nigeria.
But they are as nothing compared with the $43billion of disposals that BP has had to make to feed the compensation claims, fines and other penalties over the Deepwater Horizon oil spill of 2010.
BP’s latest disposal of stakes in two large Gulf of Mexico oilfields to American rival Chevron (also a potential merger partner) suggests that after decades of investment in the United States, including the takeovers of Arco, Amoco and Sohio, BP is now less than enamoured with the United States.
Potentially, a prolonged period of low oil prices might finally see BP and Shell, like two drunken sailors, holding each other up through the merger that has so long been on the horizon.

Royal Dutch Shell is the latest oil company to announce cost-cutting measures to combat the plunging price of crude despite unveiling a 12 per cent rise in fourth quarter underlying profit.
The blue chip heavyweight is to cut £15billion (£9.9billion) from its spending plans over the next three years joining peers in belt-tightening as it responds to a change in market conditions which has seen Brent crude prices more than half since last summer.
Shell said it has decided that a number of capital projects previously planned won’t now go ahead because they are commercially unfeasible at the current level of oil prices.
But the Anglo-Dutch giant pledged not to over-react to the decline in oil and said lower prices created opportunities to reduce its own costs.
The comments came as Shell posted a 12 per cent rise in underlying profits to £2.15billion for the final quarter of 2014, although that was below City expectations.
The Q4 performance was boosted by recent efforts to restructure its downstream operation, as well as increased output of higher-margin products.
However, profits for its upstream exploration and production division still fell by 30 per cent to £1.14billion in the quarter.Prudent: CEO Ben van Beurden said ‘Shell is taking structured decisions to balance growth and returns.’
Chief executive Ben van Beurden said: ‘We are taking a prudent approach here and we must be careful not to over-react to the recent fall in oil prices.
‘Shell is taking structured decisions to balance growth and returns.’
The spending cut, which will involve cancelling and deferring projects, represents a 14 per cent reduction from its 2014 capital investment of $35billion and reverses the group’s announcement in October that it would keep 2015 spending unchanged.
‘Shell is considering further reductions to capital spending should the evolving market outlook warrant that step, but is aiming to retain growth potential for the medium term,’ it said in a statement.
At lunchtime, Royal Dutch Shell’s shares were more than 4 per cent lower, off 90.0p at 2,063.5p. 
However, in a move designed to placate investors, Shell is keeping its level of dividends unchanged.
Shell maintained its fourth quarter payout at $0.47 per share and in a rare move pledged to pay the same amount in the first quarter of 2015.
Keith Bowman, equity analyst at Hargreaves Lansdown Stockbrokers said this was a key reason why he still recommends Shell shares as a buy.
Bowman said: ‘Management is underlining its determination to respond to the falling oil price, with cuts to capital spending being announced.
‘As expected, fourth quarter performance has been impacted by the lower oil price, although downstream refining operations have provided some counterbalance.
‘In all, and despite the disappointing numbers, the dividend payment remains core, with the payment being left unchanged. For now, and given the attractive dividend yield in the current low interest rate environment, analyst consensus opinion points towards a buy.’
Graham Spooner, investment research analyst at The Share Centre said: ‘Royal Dutch Shell announced figures that were overall below consensus forecasts, particularly at exploration and production levels.
Despite the results showing a rise in Q4 profit, investors should be aware that poor performance in the same period last year means the like-for-like rise is weaker than it appears.’
The oil giant, which employs 90,000 people in more than 70 countries, still made profits of £14.9billion overall for 2014, a rise of 16 per cent on a year earlier.

Long before the price of gas and oil began to plummet, socially conscious churches, universities, non-profit organizations, and local governments began to divest themselves of fossil fuel stock and shock the fossil fuel industry to understand the environmental and public health concerns.
The World Council of Churches, which represents about 590 million Christians in 520,000 congregations, decided in July that to continue to hold fossil fuel stock would compromise its ethics, and recommended that the 349 member denominations consider divesting oil and gas stock.
Six of the eight Anglican dioceses of New Zealand and Polynesia, and four dioceses in Australia divested their portfolios of fossil fuel stock.
In the United States, the United Church of Christ and the Unitarian Universalist churches became the first denominations to begin to divest themselves of fossil fuel stock. Both denominations have a long history of fighting for social justice.
Also divesting are Quaker, Episcopal, and several other denominations. Several synods of the Evangelical Lutheran Church of America have passed resolutions asking the national board and local churches to divest themselves of fossil fuel stocks.
The Union Theological seminary, with a $108.4 million endowment, became the nation’s first seminary to divest itself of fossil fuel stock. The Rev. Dr. Serene Jones, the seminary’s president, explained the decision: “It is ever clear that humanity’s addiction to fossil fuels is death-dealing—or as Christians would say, profoundly sinful.”
Several religious groups that have shares in Chevron asked the corporation in 2011 to go “above and beyond regulatory requirements” to protect the environment and public health. Chevron flippantly dismissed the request. The corporation claimed, it “is already committed to meeting or exceeding all applicable laws and regulations [and the suggestions] would merely duplicate Chevron’s current efforts and thus would be a waste of stockholder money.”
College students, staff, and faculty have been active in pushing their institutions to eliminate fossil fuel stocks from their portfolios. The result has been an awareness of a social issue that was not seen since students pressured their colleges to divest funds in tobacco companies and in corporations that dealt with the apartheid government of South Africa.
“If we don’t deal with climate change now, we consign our grandkids to an unlivable planet,” said Unity College president Dr. Stephen Mulkey. Unity, which became the nation’s first college to divest its endowment portfolio of fossil fuel stock, specializes in environmental and natural sciences.
Among three dozen colleges and universities that have committed to divesting their portfolios of fossil fuel stock are Foothill–DeAnza Community College, Green Mountain College, Humboldt State University, San Francisco State University, the University of Dayton, and Hampshire College, which in 1977 in protest of apartheid policies, was the first U.S. college to eliminate all stocks related to South Africa.
Pitzer College, a liberal arts college in Southern California, divested about $4.4 million of its $5.5 million in fossil fuel stock in December, and pledged to work to eliminate most of the rest of the stock in fossil fuel industries. The college has about a $124 million endowment.
Stanford University announced in May it would no longer hold stock in the coal industry, but did not include divesting oil and gas stock in its $18.7 billion endowment fund. About 300 Stanford University professors published an open letter to the administration this month to request the university divest itself of all fossil fuel stock. Among the signers were Drs. Elizabeth A. Hadley, senior associate vice-president; Donald Kennedy, former Stanford president; Roger Komberg, Nobel Prize winner in chemistry; and Douglas Osheroff, Nobel Prize winner in physics.

Harvard President Dr. Drew Gilpin Faust told the New York Times that in spite of wide-scale student protests, eliminating fossil fuel stocks is not “warranted or wise,” and that the university’s portfolio is “a resource, not an instrument to impel social or political change.”
David Crane, CEO of NRG, one of the nation’s leading energy providers, said he didn’t “relish the idea that year after year we’re going to be educating a couple million kids from college, who are going to be American consumers for the next 60 or 70 years, that come out of college with a distaste or disdain for companies like mine.”
The Rockefeller Brothers Fund, founded on income from oil exploration and development, declared in October it would divest fossil fuel stock. Stephen Heintz, president of the $860 million philanthropic foundation, said his executives had already divested its portfolio of coal and tar sands stocks. Heintz said the Foundation will invest in more renewable energy companies.
Several dozen U.S. cities and counties, as early as 2012, have begun the process to divest themselves of fossil fuel stocks and to urge their independent pension boards to divest. San Francisco in April 2013 began divesting about $580 million of fossil fuel stock, and by 2019 will stop purchasing stock of any company associated with fossil fuel exploration and development. Seattle, Wash., Mayor Mike McGinn in December 2013, a month before leaving office, asked the city’s pension board, which oversees a portfolio of about $1.9 billion, to “begin exploring options for moving existing investments from fossil fuel companies.” The city had $17.6 million invested with ExxonMobil and Chevron.
walter braschInvesting in renewable energy, especially with the increase in jobs in those industries and the rapid decline in the costs of solar and wind energy to consumers, appears to be the better investment strategy—and one that sends a message that protection of public health and the environment, combined with stopping the destruction of the ozone layer, is far more important than destroying the Earth.
